I just set up a test domain for Exchange 2007. It sends internally fine and to a few select outside address like gmail. However for most address I keep on getting this same error.

Looks like the server is trying to resolve a internet user as if it is a local user.

Check the send connector settings and if it is fine, if you do not find clue, try sending the mail using a different user mailbox.
